The head of the US Congressional Budget Office issued a warning about US debt sustainability, suggesting an extreme parallel with the debt debacle presided over by former UK Prime Minister Truss. US debt levels are not necessarily a concern (the US could sustain a 150% or even 200% debt-to-GDP ratio if it chose). The problem is the rapid growth in debt—which raises questions about the long-term ability of the US government to service its debt.

We are not at the end—no one is expecting the assorted central bank meetings to produce rate cuts this week. We are not at the beginning of the end—explicit forward guidance of rate cuts also seems unlikely. But we are at the end of the beginning. Ongoing disinflation forces continue to make a forceful case for rate cuts in the second quarter.

We have consumer inflation expectations surveys from the US and UK today. These will probably generate media excitement, but economically they are meaningless noise. Consumers’ inflation expectations are shaped by high-frequency purchases like food and fuel—most UK and US deflation is focused on low frequency purchases like durable goods. Inflation perceptions have more to do with the daily cost of buying a Snickers bar than the actual cost of living—although slower US food price inflation and UK supermarkets’ two-tier pricing may help lower perceptions.

UBS On-Air: Paul Donovan Daily Audio 'Biden versus Trump. Too soon to care.'
US consumer price inflation was largely as expected, but the detail shows a narrower number of prices that are contributing to inflation. Excluding shelter the figure remains below 2% inflation, and durable goods had their fifteenth consecutive month of deflation. Economists exclude items from the headline not to fiddle the figures, but to better understand disinflationary forces. Food price inflation slows (though most prices are not falling, and chocolate and vending machine inflation is still high). This may be politically relevant in impacting inflation perceptions.

The January number had less headline disinflation than anticipated, but this owed much to the fairy tale of owners’ equivalent rent—a price no one pays. The inflation experience of homeowners is a lot less than headline consumer prices, which means their spending power is better.

Japan offered a timely reminder of the unreliability of economic data. Fourth quarter GDP was revised from -0.4% to +0.4%. Admittedly, this is an annualized number, which sensationalizes and exaggerates changes, but it is still a notable revision. The revision was mainly due to stronger investment spending—Japanese consumer spending was revised somewhat weaker.

The US employment report looms—for all its flaws (which are many), it still evokes excitement. Investors have two questions. Is the economy slowing? Will wage pressures create a fourth inflation wave? Payrolls data hints at the former—if the economy is not slowing the Federal Reserve might feel justified in allowing real interest rates to rise. The answer to the wage question is “no,” and average hourly earnings do not measure wages. Every time you use a self-service checkout, you push up average hourly earnings; your voluntary unreported labor replaces a low-paid worker.

Yesterday’s remarks were consistent with three or four rate cuts this year, but there was surprise suggestion that a proposed tightening of bank regulation may be rethought. Fed President Kashkari hinted at support for a drastic tightening of monetary policy (suggesting only one rate cut this year, generating soaring real rates).

China announced a growth target of around 5%. China’s officials are strongly motivated to ensure official numbers meet the target, but do investors care? China’s domestic growth rate is more important to global companies (who make goods in China to sell in China) than to the global economy. China’s imports for domestic use are limited in volume. The quality of growth also matters. Were growth to come from increasing the consumer share of the economy, it might have more of a global impact.

The US personal consumer expenditure deflator remains in disinflation. Durable goods prices sank ever deeper into deflation. Market-based prices showed disinflation, as did services excluding financial service (financial service prices often follow market valuation). There was an intensely technical clarification about calculating owners’ equivalent rent—price no real person pays or cares about, but which excites economists. The clarification makes it unlikely OER will add more to inflation this year.

Yesterday’s US GDP revisions did not add much to investors’ stock of knowledge. The US consumer proved stronger than initially thought, as US consumers so often are. The market-based personal consumer expenditure deflator has slowed quite notably over recent quarters. What good old fashioned supply and demand is doing is creating a quite powerful disinflation story.

US fourth quarter GDP data is revised today. This does not give us a slightly less ill-informed picture of economic activity at the end of last year, but it is still likely to miss quite a lot that is going on in the economy. Economies are changing faster than statisticians, and things like home working and self-employment are challenges—to say nothing of recording the economic value of the latest TikTok meme. Early GDP numbers are inclined to underreport activity, although today’s data is unlikely to correct all of that underreporting.

Japan’s January consumer price inflation data slowed, but the slowdown was less marked in services. This was because of foreign holiday prices—Japanese consumers are following the developed economy trend of prioritizing fun. The drivers of inflation numbers are relatively few, making a sudden rate increase by the Bank of Japan unlikely, but the modest nature of the inflation slowdown keeps alive prospects for a later rate increase.
